There are children having a school picnic at the church, when it starts on fire ): johnny and ponyboy are heroic enough to jump inside and save the little kids, they save them, but johhny and ponyboy themselves, get injured.

The church set on fire when Darry had come and taken the boys (Ponyboy and Johnny) to Dairy Queen after Ponyboy and Johnny had been living in the church for a few days. The boys had been living in the church after Johnny had murdered the Soc that had been trying to drown Ponyboy. They fled to Windrixville so that the fuzz (the police) could not find them.
When Darry, Johnny, and Ponyboy come back to the church, after going to dairy queen, they find that it is on fire (which was caused by Ponyboy or Johnny's cigarette) , and that there are still little children in the church. Ponyboy decides to go in to rescue the children, and Johnny is right behind him. Darry doesn't want them risking their lives, so he goes in after them to save the children. They all go to the hospital after that. Ponyboy and Darry are both completely fine, but Johnny is not quite as good as them. He is very burned, there is something wrong with his lungs, and his legs and back are paralysed. After that is when Ponyboy, Darry, the rest of the Greasers, and the Shepard Gang fight in the rumble against the Socs.
The book The Outsiders never says how the fire definitely started but Johnny does state that one of their cigarettes must have started it. As for where it happened, the fire started in an abandoned church on a hill in Windrixville.

Johnny and Ponyboy were hiding in it and they were smoking. They didnt put out the fire on their cigeratte so it made the church light on fire. Read page 91 in chapter 6 and even Johnny and Pony say they started it from a dropped cigeratte.
The author, S.E. Hinton foreshadows that the church will catch on fire earlier in the novel, the Outsiders. She does this by first of all telling how old and creeky the church was and also by explaining that Johnny and Pony were careful to put out their cigarettes to prevent a fire.
