Rally racing is a sport where you race cars on roads. These cars are modified for racing and usually are not built to drive on roads legally.
Yes it is, but it's not as old as Rally Racing (which has been around since cars were first made, before world war one). WRC (World Rally Championship) is extremely popular, but not as popular as Nascar.

Prodrive is considered to be widely known for its involvement in the World Rally. Subaru also participated in the World Rally but ended it's involvement in 2008. Both cars are known for competitive racing.
Dirt3 is probably the best Rally-style driving game out there. There is good representation of different types of rally cars and a wide variety of tracks/events to choose from. The cars looks and graphics are really well done and the handling of the cars is phenomenal. The only downside(in my opinion) is that they incorporate a "Gymkhana" event series(Ghymkhana is something like a dance competition for cars! LOL Basically, They compete doing in obstacle courses.) To me, that isn't racing and shouldn't be included in the game- even though many of the Rally drivers race in the Gymkhana events. Other than that, I loved this game! (Other racing games I liked were the 'Need For Speed' series and Grid series.)
