The air is probably too cold causing condensation at the vents. try increasing the air flow which will warm it a few degrees.
I would think both. Cold air from the room goes in the bottom and warmer air comes out the top.

because when you first turn it on, hot air blows from it... thats just how it works, then after a while cool air comes
It depends on how cold you want the area that your using the air conditioner on.

Vents are uaually operated by vacuum. Chances are, you have a vacuum leak at the directional valve or at the back of the air controller itself. All of these are in or under the dash. Good luck.
