Water in Fuel Sensor on a 1994-1997 Ford Powerstroke is:

Go get your new sensor.
Unplug the wire off the old sensor.
Unthread the old sensor.
Install new sensor.
Plug wire onto new sensor.
Option#2
Go to any auto parts store and get a 1/8th inch NPT threaded plug.
Remove old sensor.
Install the plug.
All this sensor does is turn on the water in fuel light when there is water in the bowl. IF you bleed the bowl routinely it is not a big deal.
As far as the removal of the sensor itself a 1" wrench is too small and a 1 1/16 is too large. I suspect 26mm is the size. However I just use a small pipe wrench for removal and installation of this sensor.
The separator is valve handle is on the firewall side of the fuel canister
On the fuel filter!
I had the same problem on a Peugeot 405 Turbo Diesel. The problem turned out to be the water-in-diesel sensor itself - so I have ignored it for the last 5 years! It is probably the water-in-diesel sensor which is at fault. I have had the same problem for over 5 years on a 405 turbo diesel - so I have ignored it.

It is located on the top of the water pump with an electrical plug on top of it. I just changed my water pump and the coolant temp sensor has to be removed from the old one and installed on the new water pump. On the 2000 model the fan pulley is on the water pump. Look behind the fan and belt, on the top of the water pump and you will see the plug on top of the sensor. JWM1031@aol.com

fuel filter is on top of engine in a housing with a twist off top. open top and pull out filter. install new filter. also is a water seperator with a nozel to drain off water.
96 powerstroke is 7.3 liter engine. it has proven to be the most reliable engine that ford has built. i can personally attest to this. and in actual fact ,yesterday i bought new truck.my old truck was a 96 f350 crew cab dually with the poerstroke. i had 270 thousand miles on it. in the 12 years i had it , i was not kind to it and on the engine i replaced the water pump once and the lfuel lift pump once the powerstroke really is a hard engine to kill. and it was running when i sold it yesterday
Unplug electric connector. Sensor is in water jacket so you will need to catch coolant after removing sensor. Properly dispose of old coolant. Install new sensor and just make a little snug (with open-end wrench)- do NOT over tighten. Install electric connector and top off coolant.
